How to Capitalize an External Development Agency Invoice for a New Product Feature
Recording a development agency invoice for qualifying software development work as a capitalized intangible asset.
| Account Name | Type | Debit ($) | Credit ($) |
|---|---|---|---|
| Capitalized Software (Intangible) | Asset (+) | 18,000.00 | - |
| Accounts Payable (Dev Agency) | Liability (+) | - | 18,000.00 |
💡 Accountant's Note
External development costs for qualifying projects are capitalized in the same way as internal labor. The work must be in the application development stage and the project must be technically feasible.
Practitioner & Systems Framework
💻 ERP Architecture
Require the development agency to provide a statement of work clearly describing the deliverable and tying it to the specific capitalizable project. If the invoice covers mixed work (some capitalizable, some not — e.g., bug fixes), require a time split on the invoice. Post only the capitalizable portion to Capitalized Software; the remainder goes to Cost of Revenue (bug fixes) or R&D (research work).
⚠️ Audit Flags
Auditors will test that external contractor capitalization is limited to the application development phase and that work descriptions on invoices are specific enough to support the classification. Vague invoices ('software development services') without a project reference are not sufficient evidence for capitalization.
📄 Required Documentation
Agency statement of work with project reference, invoice with work description (specific features/deliverables), IAS 38 phase confirmation for the referenced project, split calculation if invoice covers mixed work, and payment confirmation.
