How to Record a Gain on Early Mortgage Settlement When the Bank Accepts a Discounted Payoff

Extinguishing a mortgage at a discount to its carrying value and recognizing the difference as a gain.

💡 Accountant's Note

If a bank agrees to settle the loan at a discount, the difference between the carrying value and the amount paid is a gain recognized immediately on the income statement.

Practitioner & Systems Framework

💻 ERP Architecture

A discounted early settlement occurs when the bank agrees to accept less than the carrying value (common in distressed situations). Under IFRS 9, derecognize the old liability and recognize any difference as a gain (or loss if a premium is paid). If refinancing with a new lender (rather than settling at a discount), assess whether the new terms are substantially different from the old terms — a substantial modification (10% test or qualitative assessment) requires derecognition of the old liability and recognition of a new one.

⚠️ Audit Flags

Auditors assess whether the discount represents a genuine arm's-length commercial arrangement or a connected-party transaction at non-market terms. For distressed settlements, there may be additional fees, waivers, or conditions attached that affect the gain calculation. The IFRS 9 derecognition criteria must be met before the gain is recognized.

📄 Required Documentation

Bank settlement agreement (agreed settlement amount, conditions), bank confirmation of liability discharge, gain calculation (carrying value minus settlement amount), IFRS 9 derecognition assessment, any unamortized loan costs written off at settlement, and income tax treatment of the gain.
