Liquidated damages (LDs) are a pre-agreed daily or weekly penalty for contractor delay, specified in the contract. Deduct from the contractor's payment when invoiced — do not offset against the CIP asset cost (LDs are a separate commercial remedy, not a reduction in the value of work done). Recognize as Other Income in the period the LD deduction is made. Note: some developers are reluctant to apply LDs for fear of damaging the contractor relationship — this is a commercial decision, but if LDs are contractually due, failure to enforce may constitute a breach of fiduciary duty to shareholders.
⚠️ Audit Flags
Auditors check that LDs are assessed correctly per the contract (daily rate × days of delay, from the contractual completion date to actual completion, subject to any employer-caused extensions of time). If LDs are due but not applied, auditors may question whether this represents a commercial concession with value that should be disclosed. LDs are taxable income in the period they are recognized.
