Currency Hedging - FX Forward to Hedge EUR-Denominated Investment
Recording a forward foreign exchange contract entered into by the fund to hedge the USD/EUR currency risk on a European portfolio company investment denominated in Euros.
| Account Name | Type | Debit ($) | Credit ($) |
|---|---|---|---|
| FX Forward Contract - Fair Value Asset | Asset (+) | 180,000.00 | - |
| Unrealized Gain on FX Hedge - P&L | Income (+) | - | 180,000.00 |
💡 Accountant's Note
When the fund holds a EUR-denominated investment, USD strengthening erodes the USD value of returns. An FX forward contract locks in a future exchange rate, converting the EUR exit proceeds into a known USD amount. Under ASC 815, the forward contract is marked to fair value each period. Most PE funds do not designate the hedge as a formal accounting hedge (ASC 815 cash flow hedge) due to complexity — the mark-to-market goes straight to P&L.
Practitioner & Systems Framework
💻 ERP Architecture
Record the forward at cost (zero at inception) and mark to fair value each period using the current forward rate for the remaining contract term. The fair value change goes to P&L. Separately track the foreign currency translation of the underlying EUR investment — the two should partially offset.
⚠️ Audit Flags
Auditors verify the fair value of the forward contract using market data (Bloomberg forward curves). Hedge effectiveness documentation is required if cash flow hedge accounting is applied. Many PE funds avoid formal hedge accounting due to the testing burden.
📄 Required Documentation
FX forward confirmation (ISDA documentation), ISDA Master Agreement with counterparty bank, forward rate at inception, fair value calculation at period end using current forward rates.
