Labor Rate Variance = (Standard Rate − Actual Rate) × Actual Hours Worked. WIP is debited at standard hours × standard rate. Wages Payable reflects actual hours × actual rate. The difference is the rate variance. Favorable causes: using lower-grade labor than standard (cheaper but may indicate quality risk), wage freezes, or part-time worker use. Unfavorable causes: overtime premiums, using higher-skilled workers than standard, or wage rate increases. Analyze by work center and labor grade. Note that a favorable rate variance may generate an unfavorable efficiency variance (cheaper workers take longer).

⚠️ Audit Flags

Auditors verify that actual wage rates are from the payroll system — not estimated. The standard rate must be set at the expected blended wage rate for the anticipated labor mix. A large favorable rate variance may indicate that the standard was set too high (budget padding) rather than genuine labor savings. Labor rate variances from overtime premiums should be analyzed separately — overtime inefficiency may be hidden by an overall favorable rate.
