The factory/office rent split is based on floor area (sqm of production space รท total sqm). The production portion flows through Manufacturing Overhead and is eventually absorbed into product cost (via applied overhead) and thus into inventory. The administrative portion is a period expense โ€” it flows directly to the P&L and is not included in inventory. This distinction is fundamental to IAS 2 (inventory cost includes only production-related costs). Document the floor area measurement and update the split when the factory layout changes.

Auditors check the floor area basis for the split โ€” an inflated factory proportion increases inventory carrying value and defers expense recognition to when goods are sold. For leases with rent-free periods or escalation clauses, the straight-line lease incentive must be applied to the factory portion (through Manufacturing Overhead) and the admin portion separately. IFRS 16 right-of-use assets similarly require a production/admin split for amortization classification.
