💡 Accountant's Note

Favorable claims development — where actual settlements come in below reserves — is recognized as a credit to claims expense. This is a key driver of profitability in years with good claims experience.

Practitioner & Systems Framework

💻 ERP Architecture

Reserve releases are posted in the claims management system when the claims handler closes the claim or reduces the reserve estimate. The system automatically posts the reserve movement to the GL. In management reporting, favorable development (reserve releases) is separately tracked from new claims expense to distinguish current-year losses from prior-year reserve movements. This is critical for the actuarial run-off analysis and the accident year vs. underwriting year reporting.

⚠️ Audit Flags

Auditors assess whether reserve releases are genuine (i.e., the claim is truly closed or the exposure genuinely reduced) versus being used to manage reported profits. A pattern of consistent prior-year reserve releases may indicate that original reserves were deliberately set high (reserve padding), which is a regulatory concern. Auditors review claims closed with zero payment (nil settlements) separately to assess whether they represent genuine nil claims or improperly closed files.

📄 Required Documentation

Claims closure form, final settlement documentation or denial letter, reserve movement report from the claims system, and management commentary on reserve development for the period.
