When a franchise agreement requires a security deposit (held by the franchisor as a liability), default allows the franchisor to forfeit the deposit and apply it to outstanding obligations. The deposit is first applied to overdue royalties and advertising fund arrears. Any deposit amount exceeding outstanding obligations is recognized as other income. If the deposit is insufficient to cover all arrears, the remaining uncollectible balance is written off.
