How to Record Raw Material Price Hedging (Cotton/Wool/Leather)

Accounting for a cash flow hedge using derivatives (swaps or futures) to lock in the price of essential raw materials for future collections.

Derivative Asset / Liability (Cotton Futures)Asset (+) / Liability (-)25,000.00-
Other Comprehensive Income (OCI) - Unrealized Gain on HedgeEquity (+)-25,000.00

💡 Accountant's Note

Apparel brands are highly sensitive to the cost of commodities like cotton or wool. Under ASC 815, if a brand enters a derivative contract to fix the price of future purchases and designates it as a 'Cash Flow Hedge,' the changes in the fair value of the derivative are 'parked' in OCI (Equity) rather than the P&L. This prevents price volatility from distorting monthly earnings until the physical material is actually purchased and used in production.

Practitioner & Systems Framework

💻 ERP Architecture

Requires a Treasury module or specialized hedge accounting software to perform monthly 'Effectiveness Testing.' If the hedge becomes 'ineffective,' the gain/loss must be immediately moved from OCI to the P&L.

⚠️ Audit Flags

Hedge Documentation. Auditors will check if the hedge was formally documented at 'inception.' If the paperwork wasn't signed the day the trade was made, the company cannot use hedge accounting and must take all volatility through the P&L.

📄 Required Documentation

Hedge Designation Memo, ISDA Agreement, and monthly mark-to-market (MTM) statements from the broker.
